The potential impact on monetary policy of financial markets, especially in stock markets, was a major motivation for research during the nineties. For the monetary policy to response to new developments in the economy at the right time, monetary authorities must know how to adequately include them in their decisions. The aim of the thesis is thus to study to what extent financial markets may affect monetary policy decisions and vice-versa. The theoretical part of the dissertation deals with the controversial debate concerning the reaction of monetary authorities to sharp fluctuations of financial asset prices. Chapter 1, Monetary Policy, Stock Prices and Exchange Rates, incorporates the effect of real equity prices and exchange rates on aggregate demand in a forward-looking expectations neo-Keynesian model. The objective function of monetary authorities depends on the output gap and the deviation of expected inflation from the target. A numerical simulation, based on US data, illustrates the quantitative importance of the financial market channel for various exogenous shocks. In particular, this chapter points out the specific interaction between equity prices and exchange rates for equilibrating aggregate demand and supply given the different shocks in the economy. In Chapter 2, Would It be Optimal for Central Banks to Include Asset Prices in their Loss Function ?, the variation of equity prices enters explicitly in the loss function of the monetary authorities while, at the same time, it affects aggregate demand. This modifies the optimal monetary policy by increasing the volatility of the nominal interest rate. Simply stated, the theoretical analysis concludes that it would not be efficient for monetary authorities to include a target for financial assets in their objective function when these assets directly affect the aggregate demand. Chapter 3, The Expectations Hypothesis Theory and the Money Market: An Application to the Euro Area, examines how the launch of the European single currency has affected expectations on the future monetary policy by comparing the econometric results of a co-integrated VAR model on pre- and post- January 1999. It finds especially that the liquidity premia for maturity from 1 to 9 months have decreased. Finally, Chapter 4, The Reaction Function of the Fed Funds Rate and the Stock Market in Practice, treats diverse methodological issues to the estimation of the Taylor rule, which represents Central Bank decisions by a single and stable function. Several interesting results emerge from the modelling of the Fed funds rate over the period 1987-2002. In particular, assuming a discontinuous and asymmetric response of the Federal Reserve to equity prices, corrects the apparent instability of the rule.
